Final accounts — Trading Account
The Trading Account is the first of the three final accounts, calculating gross profit — the profit from a business's core buying-and-selling (or manufacturing) activity, before accounting for operating expenses: Gross Profit = Net Sales − Cost of Goods Sold (COGS), where COGS itself is calculated as Opening Stock + Purchases − Closing Stock (plus any direct expenses like carriage inward). This isolates the profitability of the core trading activity specifically, before the Profit and Loss Account layers in the broader operating expenses that affect overall business profitability.
Final accounts — Profit and Loss Account
The Profit and Loss Account takes the Trading Account's gross profit and subtracts indirect/operating expenses (salaries, rent, administrative costs, depreciation) while adding any indirect income (like interest received), arriving at net profit — the actual bottom-line profitability of the business for the period. The Trading Account/P&L split matters because it separates two genuinely different profitability questions: is the core buying-selling activity itself profitable (Trading Account), and after all operating costs are accounted for, is the business as a whole profitable (P&L Account) — a business can have healthy gross profit but still show a net loss if operating expenses are too high, a distinction ratio analysis (below) makes precise.
Final accounts — Balance Sheet
The Balance Sheet presents a business's financial position at a specific point in time (unlike the Trading/P&L Accounts, which cover a period) — listing assets on one side and liabilities plus capital on the other, directly reflecting Fundamentals' accounting equation (Assets = Liabilities + Capital). Assets are typically classified as fixed assets (long-term, like buildings and equipment) versus current assets (short-term/liquid, like cash and inventory), and liabilities similarly split into long-term liabilities (like long-term loans) versus current liabilities (like short-term payables due within a year) — this classification directly enables the liquidity ratios covered below.

Why ratio analysis requires comparison, not isolated numbers
A single ratio in isolation rarely tells a complete story — the advanced-level insight is that ratios gain meaning through comparison: against the same business's ratios in prior periods (trend analysis, revealing whether performance is improving or declining), against industry benchmarks (revealing whether a business is performing competitively relative to peers), or against a specific target (like a loan covenant requiring a minimum current ratio). A current ratio of 1.5 means very little without knowing whether that's an improvement, a decline, or typical for the specific industry — treating ratio analysis as a comparative exercise, not a lookup-table exercise, is what separates genuine financial-statement interpretation from mechanical formula application.
